Is it better to have the DNS set to the IP of the router so it makes the requests, or better to have them direct to my DNS servers?

I let it set to the address of the router. DNSMasq is a caching DNS so you don't always have to make a trip to your ISP DNS servers all the time.

    Is DNSMasq on by default?

When you say "my DNS" are you talking about local DNS servers or the ISP's DNS servers?
