I'm trying to establish connection between two WRV54G routers.

Both of them have LAN IP 10.0.0.1 subnet mask 255.0.0.0

Do I need to change one of them to 10.0.1.1 ?

    Yes,

change the LAN ip of one of the wrv's. Most likely they both thingk they are on the same segment which is why your tunnel won't form. The wrv54g to wrv54g configuration works. Just make sure you use firware 2.37.13, 2.38, or 2.38.6.
